Farmall H cylinder w/water

Restoring (or trying to) an H, when I took the head off I find that the #1 cylinder is full of water. Doesnt look like antifreeze, and the engine still turns... Looks like a recent addition.

Can I sand out the cylinder somehow? It is a little rough, but not too bad? I don't think the cost/benefit would be there to have it done down at the local shop.
 
If the rustiness is able to be removed with light non directional sanding with 250 or 320 grit silicon carbide paper, it will be fine.
even small pits will be Ok. I would put the piston at BDC and pack a yarn strand into the gap where the ring lands meet the cylinder (land diameter). to prevent abrasive material from getting embedded into the land gap. Jim
