I removed the shroud cover - about a 3" hole and could see the pinion lever as it moved up and in. Its shaped like a "tappet arm". I am not sure but It appears its supposed to push-engage a rod or piston. Problem is the ROD or piston is already fully pushed in. Question -- does the LEVER arm that you engage the diesel engine with, push this rod-piston OUT when you pull it back when you start the engine start sequence?

From what you describe the pinion is already engaged. Raising the lever moves the "tappet arm" forward to engage the pinion and set the latches.
You can release the latches if you want by pushing on the rear of one of the latches then you would experience the spring loading as you lift the engagement lever/handle. In the position it is in now you should be able to crank over the main by engaging the pony clutch.
